Per our conversation, the Republican Task Force on Technology
Transfer is honored to invite you to speak at our policy briefing
scheduled for March 1, 1990 in room 1416 Longworth Building. (Meeting
time will be left to your discretion.)
The informal briefing will focus on the newly emerging export
control policies for Eastern Europe and the Soviet Union. As you are
the renowned expert on this subject, we hope you will agree to
participate.
In the past, the Task Force has held meetings on COCOM relaxation
for machine tools and has examined the importance of COCOM to U.S.
technology security. However, as geopolitical alliances are
rewritten, the Task Force would like to take a second look at export
control policies.
Certainly, this is no simple task; and any changes to international
trade agreements will draw the attention of Congress. Before the
discussion becomes too politicized, we would like to hear the
Administration's point of view on export control and we would like to
know what direction future policy might take.
In order to face the challenges of a new world order, Congress
and the Administration must work together, especially in the volatile
and ever-changing arena of international trade.
Thank you for your kind consideration of our request and we hope
that you will agree to speak before our Task Force.

During the final approval process, First City Bank of Houston
declined to make the AEI loan because AEI and its two constituent
companies were all outside the Houston area. Thus, I have decided
to accept the offer of American Security Bank here in Washington
to replace the National Bank of Washington. I am still negotiating
some terms and guaranty amounts, but I am sure we will come to an
agreement.
Incidentally, Jim Nelson's new bank City National here in
Washington -- will participate with American Security Bank.

Pursuant to the resolutions of the Board of Directors taken
at its meeting on December 11, 1989, I am enclosing the
Memorandum of John Colman reflecting the actions taken at that
meeting. As you will recall, John was delegated to translate the
actions taken at that meeting - in general terms and principles
-- into a specific schedule giving the percentage each
shareholder will receive of any dividend or liquidating
distribution taking into account the actions agreed upon at the
December 11 Board meeting. That Memorandum and attached schedule
from John is attached.
Please give me or John a call if you have any questions
about the Memorandum and Schedule. We will schedule a telephonic
board meeting in mid-January to discuss and adopt the Memorandum
and schedule.

--Adjustment of Shareholder Participations
Attached is a revised schedule giving the percentage each shareholder or
AEI will receive of any dividend or liquidating distribution. The for
mat follows that given used in the analyses recently reviewed with the
members of the Board and incorporates those decisions concerning adjust
ments decided upon by the Board at its meeting in Washington on December
11, 1989:
The allocation percentage for each shareholder will be the
percentage of his shareholdings as of December 11, 1989 ad-
justed for the following:
1. The "Total Value" of the net assets of AEI for sake
of this computation will be $7 million before the additional
values attributed to the adjustments herein.
2. The guarantors of the "second tranche" of bank bor.
rowing (i.e., the $2 million borrowed to finance the Hawkins
purchase) will be credited with $450,000 (which is assumed
to represent a "return" of 15 per cent per annum on the $2
million at risk for a period of 1 1/2 years).
3. The guarantors will share in this adjustment in
relationship to the amount of risk of each. namely. $2 mil.
lion for Huge and $250,000 for the other seven participants.
4. Those existing shareholders who bought or sold
shares either from the company or from existing holders at a
price of $17,100 per share will be given a credit (debit) at
the rate of $8,000 per share (about two-thirds of the dif-
ferential of the price paid versus $5,000 per share paid on
all other share transactions).
5. McFarlane will be given a credit of $50.000 for the
uncompensated consulting work rendered to AEI for the Haw-
kins/Enron activities.

The Board recognized that the foregoing adjustments assumed that 11. was
likely that AEI would effect a liquidating distribution or business com
bination shortly after the beginning of 1990. If it were necessary to
extend guarantees to maintain the existing bank credit agreement or some
replacement thereof. each shareholder would be asked to guarantee an
amount equal to his adjusted percentage shown in the attached schedule
If that were the case, then it would not be necessary to make any fur
ther compensatory adjustment with respect to loan guarantees.
If in the future there are other disproportionate actions, such as pur
chase of shares or guarantees, then it was the sense of the meeting that
further adjustments in the allocated percentages would be made on n ba.
sis consistent with that used at this time.
The Board also discussed the possibility that one portfollo asset of AE)
might be sold for cash before any dividend or liquidating distribution
were made to shareholders. It was the sense of the Board that in such
event the cash proceeds from that sale would be used to reduce the debt
of AEI. Thereafter, any distribution of residual cash and remaining
portfolio assets would be made in proportion to the adjusted percentages
shown on the attached schedule.
The number of shares of record shown for each shareholder reflect the
purchases made pursuant to the most recent capital call, as of November
15, 1989 (according to the records of Cindy Carpenter), and the prior
capital calls of March 1 and June 27, 1989. There are outstanding at
the present time 270.4 shares.

This memorandum is a status report on American Equity
Investors, Inc. ("AEI").
The interest and principal payments due to The National Bank
of Washington ("NBW") were made on February 1, 1990, following the
earlier capital call. Some of you did not make the call, for
various reasons, and a few of us had to double our calls. The
stock certificates will be in the mail to all of you who made the
call and increased your interests. I want to thank you all for
your assistance and understanding.
I am meeting with the American Security Bank ("ASB") this
coming week to iron out, I hope, the final details on moving the
loan to ASB. I will keep you informed on this matter as it
progresses.
THE PRELIMINARY EVALUATIONS OF USA CO. AND HAWKINS
The evaluations of Hawkins and USA Co. will be completed by
the end of this month. As soon as I receive them, I will forward
them to you. Shortly thereafter, I want to hold a Board of
Directors and Shareholder's meeting. I will be polling you all in
Directors and Shareholders of

the next several days to ascertain the best time. I expect it will
be the first week in March.
It will be at this meeting that we will decide on the
feasibility of exchanging our AEI shares for AESOP interests, or
whether some other course is more advisable. Of course, a lot will
depend upon the evaluations of the two companies.
Incidentally, both companies performed well during the past
year, and once their year-end results are available, I will forward
them to you as well. I will also invite John and Jim Hawkins to
the Board meeting so that you can hear directly from them in the
same way that you are able to hear directly from Dick Love on USA
Co.
SALE OF AEI STOCK
Two shareholders, because of personal reasons, wish to sell
a portion of their AEI holdings. I have spoken to a few of you
individually concerning such a sale, but if others of you have an
interest, please let me know. If not, I will continue to find a
buyer or buyers on an individual basis among you.
If any of you have any questions concerning this memorandum,
please let me know.

Karl Jackson mentioned to me that you will meet with Japanese
Deputy Foreign Minister Owada today at 3:00 p.m. You may wish to
take this opportunity to raise several points regarding the
proposed European Bank for Reconstruction and Development (EBRD) :
-- Soviet Participation. We would have preferred Soviet
observership status in the Bank, but aside from Japan's initial
support, we were isolated among the G-24. We may be prepared to
accept Soviet participation as a non-borrowing contributor (i.e.
the same status as the U.S. and Japan), but not as a borrowing
member.
-- Private Sector Focus. This is critical to: (a) distin-
guish the EBRD from other multilateral lending institutions, and
(b) prevent raids on the Bank's resources for massive
infrastructure projects.
-- Size of the Bank. With a strong private sector focus, we
have questioned the need for a 10 billion ECU fund ($12 billion),
which would invite the kind of large infrastructure projects that
we oppose. We have proposed 5 billion ECU, but could agree to
something in the mid-range (7.5 - 8.0 billion ECU) if there are
adequate sound projects.
-- Eligibility Criteria. We want to build on a probable
majority among the G-24 which favors specific criteria including
democratic conditionality (e.g. commitment to a multiparty system

Industry (MITI), will be in Washington January 10-11. Given the

As part of your proposed meeting, I suggest a brief drop-by
meeting with the President to allow the President to stress the
necessity for real progress on trade issues as soon as the
Japanese election, of February 18, 1990, has taken place. A
preliminary review of the President's schedule indicates that
such an informal meeting could be arranged in the time frame of
the proposed meeting with you. State concurs with a brief

We have been advised by MITI from Tokyo that Minister Matsunaga
will be carrying a letter from Prime Minister Kaifu to the
President.

International Trade and Industry Hikaru Matsunaga
Minister Matsunaga, who will be in Washington January 10-11,
1990, has requested a meeting with you. He is also requesting
meetings with the President, the Vice President, the
Secretaries of State, Commerce, and Energy, the United States
Trade Representative, the Administrator of the Environmental
Protection Agency, and the Chairman of the Council of Economic
Advisers.
The purpose of the meeting is to discuss his Ministry's

Matsunaga, a former Vice Minister of International Trade

I. PURPOSE
With ground work on the Defense Management Review largely
completed, Secretary Cheney will brief you and solicit your
approval on the broad directions he will be taking before he
issues additional directives and calls for Congressional
action.

II. BACKGROUND
In NSR-11 (February 1989) you directed a review of defense
management practices to improve defense acquisition, to
fully implement the recommendations of the Packard
Commission and to manage DoD and defense resources more
effectively. A report was forwarded to you in July along
with a commitment from Secretary Cheney to implement its
findings. You subsequently forwarded the report to the
Congressional leadership, giving the recommendations your
strong personal support and asking for their cooperation in
implementation.
To date substantial progress has been made in several areas.
Management efficiencies have been identified. New internal
Pentagon organizations like the Executive Committee (chaired
by the Secretary with membership including the Service
Secretaries) and the Defense Planning and Resources Board
have been chartered and are up and running. Service
Secretaries have submitted reports on streamlining
acquisition.
But implementation has been uneven. The Defense Planning
Guidance (the keystone document in the planning process) has
received a great deal of effort but has repeatedly been
overtaken by events and has yet to be published.

Implementation of other key recommendations has also been
delayed. In particular, we have not yet seen a White Paper
on DoD and the Congress that was chartered to recommend
needed reforms in Congress' own processes and procedures and
was due to you on October 1.
Secretary Cheney will likely present the White Paper during
this meeting. This paper is particularly important as some
of the most important reforms will require the cooperation
of Congress to accomplish. And Congress remains skeptical.
Senator Grassley (R-IA) personally told me last month that
he believed the management review did not go far enough,
that left to its own devices DoD was incapable of
fundamental change, and that no amount of self-policing
would correct what he views to be widespread corruption in
the defense industry.
Your talking points emphasize your personal commitment to
DoD reform, highlight the need for Congressional support and
cooperation, and stress that defense management reform must
be viewed as an integral part of the adjustments we will be
making in our defense program in response to changes in the
international environment.

SECRETARY OF DEFENSE CHENEY
-- Thank you for the update on the Defense Management Review.
As you know, I am personally committed to ensuring we spend
our limited defense dollars effectively and efficiently.
--
I supported the Packard Commission's recommendations when
they were issued and I continue to believe that their full
implementation is essential.
-- The Congressional leadership has also made it very clear to
us that they view defense reform as an indispensable
foundation to any coherent response to the changes we are
seeing in the international environment.
--
I share that view. As we articulate the defense program for
FY 1991 and beyond we must make it clear that the direction
and pace we have chosen is appropriate. We have a "good
story" to tell and we must make sure that we portray it
clearly and consistently to the Congress.
--
It is equally important that Congress and the public believe
the mechanisms used to determine and implement the defense
program. are equally appropriate. This puts an increased
premium on prompt and complete implementation of the
measures identified in the Defense Management Review.
-- Even more so than in the past, the demands of fiscal
constraints and a rapidly changing environment dictate that
the defense program reflect the broad perspective of the
executive and be insulated from the more short term and
local interests that frequently motivate Congress.

This will require an unusual degree of Congressional
cooperation and will be short-lived unless the Hill is
persuaded that the defense program reflects both
philosophical consistency and management efficiency.

Congress and the public must understand that internal DoD
reform is continuing apace and, most importantly, that we
need the Hill's cooperation in correcting Congressionally
imposed inefficiencies like micromanagement, excessive
reporting requirements, and the continuation of unneeded
programs.

This will be challenging but it is essential if we are to
sustain the strength that has produced the favorable
international trends we are witnessing.

likely prove to be the most critical element of the entire

The President's Meeting with the Secretary of
Defense
The President will meet with Secretary Cheney and Deputy
Secretary Atwood on January 4th to discuss the status of the
Defense Management Review. At Tab I is the meeting memorandum to
the President. The Secretary may take this opportunity to
present the President his White Paper on DoD and the Congress
which was due on October 1.
Despite repeated inquiries, we have not been able to get a draft
or advance copy of the White Paper. If Secretary Cheney does
present the White Paper to the President, the President should
stop short of endorsing it and offering to send it to the Hill
pending our review.
You may recall from your visit with Senator Grassley that defense
reform remains a very hot topic in Congress. The proposed
talking points for the President emphasize this fact and the need
to integrate management reforms into the broader portrayal of the
defense program for FY 1991 and beyond.

The Department recommends that Ambassador Jack Matlock, who
