Colman rec Subject: American Equity Investors, Inc. --Adjustment of Shareholder Participations Attached is a revised schedule giving the percentage each shareholder or AEI will receive of any dividend or liquidating distribution. The for mat follows that given used in the analyses recently reviewed with the members of the Board and incorporates those decisions concerning adjust ments decided upon by the Board at its meeting in Washington on December 11, 1989: The allocation percentage for each shareholder will be the percentage of his shareholdings as of December 11, 1989 ad- justed for the following: 1. The "Total Value" of the net assets of AEI for sake of this computation will be $7 million before the additional values attributed to the adjustments herein. 2. The guarantors of the "second tranche" of bank bor. rowing (i.e., the $2 million borrowed to finance the Hawkins purchase) will be credited with $450,000 (which is assumed to represent a "return" of 15 per cent per annum on the $2 million at risk for a period of 1 1/2 years). 3. The guarantors will share in this adjustment in relationship to the amount of risk of each. namely. $2 mil. lion for Huge and $250,000 for the other seven participants. 4. Those existing shareholders who bought or sold shares either from the company or from existing holders at a price of $17,100 per share will be given a credit (debit) at the rate of $8,000 per share (about two-thirds of the dif- ferential of the price paid versus $5,000 per share paid on all other share transactions). 5. McFarlane will be given a credit of $50.000 for the uncompensated consulting work rendered to AEI for the Haw- kins/Enron activities. Page 2 Allocated Percentages to Shareholders December 16, 1989 The Board recognized that the foregoing adjustments assumed that 11. was likely that AEI would effect a liquidating distribution or business com bination shortly after the beginning of 1990. If it were necessary to extend guarantees to maintain the existing bank credit agreement or some replacement thereof. each shareholder would be asked to guarantee an amount equal to his adjusted percentage shown in the attached schedule If that were the case, then it would not be necessary to make any fur ther compensatory adjustment with respect to loan guarantees. If in the future there are other disproportionate actions, such as pur chase of shares or guarantees, then it was the sense of the meeting that further adjustments in the allocated percentages would be made on n ba. sis consistent with that used at this time. The Board also discussed the possibility that one portfollo asset of AE) might be sold for cash before any dividend or liquidating distribution were made to shareholders. It was the sense of the Board that in such event the cash proceeds from that sale would be used to reduce the debt of AEI. Thereafter, any distribution of residual cash and remaining portfolio assets would be made in proportion to the adjusted percentages shown on the attached schedule. PURPOSE With ground work on the Defense Management Review largely completed, Secretary Cheney will brief you and solicit your approval on the broad directions he will be taking before he issues additional directives and calls for Congressional action. 4 II. BACKGROUND In NSR-11 (February 1989) you directed a review of defense management practices to improve defense acquisition, to fully implement the recommendations of the Packard Commission and to manage DoD and defense resources more effectively. A report was forwarded to you in July along with a commitment from Secretary Cheney to implement its findings. You subsequently forwarded the report to the Congressional leadership, giving the recommendations your strong personal support and asking for their cooperation in implementation. To date substantial progress has been made in several areas. Management efficiencies have been identified. New internal Pentagon organizations like the Executive Committee (chaired by the Secretary with membership including the Service Secretaries) and the Defense Planning and Resources Board have been chartered and are up and running. Service Secretaries have submitted reports on streamlining acquisition. But implementation has been uneven. The Defense Planning Guidance (the keystone document in the planning process) has received a great deal of effort but has repeatedly been overtaken by events and has yet to be published. CC: Vice President Chief of Staff -2- Implementation of other key recommendations has also been delayed. In particular, we have not yet seen a White Paper on DoD and the Congress that was chartered to recommend needed reforms in Congress' own processes and procedures and was due to you on October 1. Secretary Cheney will likely present the White Paper during this meeting. This paper is particularly important as some of the most important reforms will require the cooperation of Congress to accomplish. And Congress remains skeptical. Senator Grassley (R-IA) personally told me last month that he believed the management review did not go far enough, that left to its own devices DoD was incapable of fundamental change, and that no amount of self-policing would correct what he views to be widespread corruption in the defense industry. Your talking points emphasize your personal commitment to DoD reform, highlight the need for Congressional support and cooperation, and stress that defense management reform must be viewed as an integral part of the adjustments we will be making in our defense program in response to changes in the international environment. At Tab I is the meeting memorandum to the President. The Secretary may take this opportunity to present the President his White Paper on DoD and the Congress which was due on October 1. Despite repeated inquiries, we have not been able to get a draft or advance copy of the White Paper. If Secretary Cheney does present the White Paper to the President, the President should stop short of endorsing it and offering to send it to the Hill pending our review. You may recall from your visit with Senator Grassley that defense reform remains a very hot topic in Congress. The proposed talking points for the President emphasize this fact and the need to integrate management reforms into the broader portrayal of the defense program for FY 1991 and beyond.
